I notice that when giving a free product that when is shows up in the items to ship, but when you click on the shipping link it has the user name and email address, but non of the address fields are filled out.   

where does it pull this info from?   also what does it do when an item is purchased?  will it fill these out our is all that information taken care of in paypal?

In this case currently the free product skips the PayPal portion so the shipping information is not collected from paypal.  Normally the information is taken care of by PayPal when it is not a free item.

it almost seems like it's non use function unless it is something you can physically hand to someone.

Not currently unless the item is not free. The idea behind free products was more for non physical items that did not require shipping. such as digital downloads.

Added in 1.2.4 to collect the address information if the product requires shipping and it is free.
